Compare fixed and floating loan rates through the cash forecast

Test reset dates, rate paths, floors and payment capacity before choosing between a fixed borrowing rate and a floating formula.

Compare the formula with the fixed commitment

A floating loan quote is a rule for calculating future interest. Record the reference rate, margin, reset frequency, observation date and any floor or cap. A fixed quote needs its own fixed period and repayment schedule. A rate fixed for two years on a five-year facility leaves a later pricing decision that the comparison must expose.

The SBA explains that payments on variable-rate 7(a) loans may change when the interest rate changes. That is a program-specific example of why the first installment cannot represent every future payment. Obtain the proposed lender's schedule and have unclear rate provisions reviewed before translating them into formulas.

Use several paths without pretending to predict rates

For a hypothetical comparison, assume $600,000 remains outstanding for one year, interest is paid each quarter, and all quarters have equal length. Offer A fixes interest at 8.5%. Offer B charges an assumed reference rate plus 3 percentage points, resetting quarterly. Ignore fees, tax, principal repayments and day-count differences solely to isolate rate exposure.

With the reference rate at 4.5% throughout, floating interest totals $45,000, against $51,000 fixed. If the reference rate is 4.5% for two quarters and 6.5% for two, floating interest also totals $51,000. A path of 4.5%, 3.5%, 2.5% and 2.5% produces $37,500. These are stress cases, not forecasts or available quotations.

4.5%, 4.5%, 6.5%, 6.5%$51,000$51,000

Find the payment that strains operations

The rising-rate case has the same annual cost as the fixed offer, but a different payment pattern. Its last two quarterly payments are $14,250 each, compared with $12,750 fixed. Put those dates next to payroll, tax and customer receipts. Equal annual totals do not establish equal liquidity demands.

Ask management how much additional debt service the business can absorb before changing a planned commitment. Run that limit through the actual principal schedule. A variable rate on a rapidly amortizing balance creates a different dollar exposure from the same rate on a balance that remains outstanding until maturity.

Keep the rate stress separate from the operating forecast, then combine a plausible pair. A rate increase accompanied by weaker collections may be more consequential than a rate increase during a strong trading period. Explain the connection rather than making every assumption move adversely without a reason.

Inspect the terms that change the apparent break-even

In the simplified example, a 5.5% average reference rate makes the two interest totals equal. A floor, changing margin, uneven balance or different reset dates can invalidate that shortcut. Recalculate using the contractual periods rather than averaging annual rates and applying them to the opening debt.

Add arrangement charges and the cost of an assumed early repayment. Ask whether a fixed-rate break cost or other exit amount would apply and how the lender calculates it. Treat a hedge offered alongside the loan as a separate contract requiring qualified advice; its price and termination obligations cannot be inferred from the loan's headline rate.

Approve the exposure the company can carry

Present the interest range, largest payment, minimum cash balance and unresolved terms together. State which operating commitments would need to change in the adverse case. A decision to pay for rate certainty should be explicit, just as accepting rate variability should be supported by an affordable response.

Before signing, reconcile the final agreement to the compared quotes and rerun any changed term. Assign the reset-date review and preserve the scenarios. The decision remains useful when the business can identify which movement would cause it to reconsider borrowing, repayment or a separate risk-management proposal.
