Match a valuation's discount rate to the currency of its cash flows

Review the cash-flow currency, exchange-rate assumptions and discount basis together. Moving the result into another currency should not conceal incompatible valuation inputs.

Name the currency used at each stage

A cross-border investment can have supplier costs in one currency, customer receipts in another and a management presentation in a third. Before reviewing its value, identify the currency in which the forecast cash flows are expressed and the currency basis of the discount rate. The company's address does not answer either question.

Damodaran's valuation guidance states that the risk-free component used to estimate a return should be consistent with the cash-flow currency. That is one part of the broader rate assessment, which must also reflect the cash-flow definition and relevant risk. A convenient domestic rate should not be carried into another currency without examining those assumptions.

Create a short map from original transaction currencies to forecast currency to presentation currency. Record where conversion occurs and which exchange-rate series applies. Keep contractual amounts in their original units so the reviewer can distinguish a changed commercial forecast from a translation effect.

Resolve competing approaches before comparing results

One analysis may forecast in the operating currency and translate the resulting present value. Another may convert future cash flows into the presentation currency before discounting. Ask the adviser to explain how the exchange-rate assumptions, inflation and discount basis remain compatible under the chosen approach.

A difference between two versions is a reconciliation question. It may reflect different expected exchange paths, risk assumptions, timing or cash definitions. Do not describe a higher value obtained by changing the presentation currency as an economic gain until the underlying assumptions have been reconciled.

When a workbook converts all future receipts at today's spot rate, identify that as an explicit planning assumption. It may be useful for a scenario, but it should not be mistaken for a guaranteed future conversion. Conversely, a forward quotation or internal budget rate has its own purpose and should not be used merely because it is available.

Keep operating exposure visible

A common reporting currency does not remove exposure in the underlying business. If customer prices are fixed in one currency while materials are bought in another, a change in exchange rates can alter the operating margin. Ask whether the model allows the commercial owner to change prices and on what timetable.

Separate those operating responses from translation. A scenario that changes exchange rates, customer prices and purchase volumes simultaneously needs an explanation of the relationships. Otherwise an apparent protection may be a favorable assumption added in another worksheet.

List hedges or contractual currency protections separately, with their actual amounts, dates and terms. Have an appropriately qualified adviser assess those arrangements and any reporting treatment. The valuation review should identify the exposure and modeling effect without implying that a product name eliminates risk.

Ask for a reproducible currency reconciliation

Choose a material cash flow and trace it from the signed currency amount through the forecast conversion and discount factor to the reported value. Preserve sufficient precision to explain rounding. Record whether amounts include local taxes, transfer charges or other deductions before combining them with the rest of the model.

Require the reviewer to explain how a rate refresh will work. A monthly update to foreign-exchange assumptions should not leave the discount basis, inflation assumptions or terminal calculation at incompatible dates. Identify the owner who decides when a full reassessment is needed.

The accepted decision file should state the valuation currency, cash-flow perspective, exchange path, discount-rate basis and remaining uncertainty. Keep actual payment conversion in the separate operating forecast. Management then has a supported investment comparison and a clear view of the currency amounts it may have to fund.
